Therefore, stationary process is one where the statistical properties of the series, such as its mean, variance, and autocorrelation, do not change over time. In other words, the distribution of data points remains constant over time, and there is no trend, seasonality, or other systematic patterns that change over time. Stationary time series are easier to model and forecast because their statistical properties remain constant over time.

 

On the other hand, a non-stationary time series is one where the statistical properties of the series change over time. For example, the mean or variance of the series may increase or decrease over time, or there may be trends, seasonality, or other systematic patterns that change over time. Non-stationary time series are more difficult to model and forecast because their statistical properties change over time, and they require additional techniques to remove the non-stationary components before modeling and forecasting.


Q4) What is a unit root test in time series?

2. Kwiatkowski-Phillips-Schmidt-Shin (KPSS) test: The KPSS test, on the other hand, is used to test the null hypothesis that a time series is trend-stationary. Trend-stationary means that the series has a constant mean and variance, but may have a linear or polynomial trend. The test determines whether the trend is stationary or non-stationary, by testing the null hypothesis that the series is stationary around a deterministic trend.

ACF considers all these components while finding correlations hence it’s a complete ‘auto-correlation plot’. The ACF plot is useful for identifying the order of the Moving Average (MA) model in the ARMA/ARIMA modeling process.

PACF (Partial Auto-Correlation Function):

PACF stands for Partial Autocorrelation Function and measures the correlation between a time series and its lagged values after removing the effects of the intervening lags. The PACF plot is useful for identifying the order of the Autoregressive (AR) model in the ARMA/ARIMA modeling process.

For example, today’s stock price can be correlated to the day before yesterday, and yesterday can also be correlated to the day before yesterday. Then, the PACF of yesterday is the “real” correlation between today and yesterday after taking out the influence of the day before yesterday.

Q12) What does blue area in the ACF and PACF plots tells

In the ACF and PACF plots, the blue shaded area represents the 95% confidence interval around the correlation coefficient estimates. It is used to determine whether the correlation coefficients at different lags are statistically significant or not.

If a correlation coefficient falls outside the blue shaded area, it is considered statistically significant, meaning that there is evidence of a non-zero correlation between the time series and its lagged values at that particular lag. If the time series data is not stationary, we need to first difference the data and check the ACF and PACF plots of the differenced data to determine the values p and q.

There are also automated methods for determining the values of p and q, such as the Akaike Information Criterion (AIC) or the Bayesian Information Criterion (BIC), which provide a way to compare the fit of different ARIMA models and select the best one based on their goodness-of-fit measures.

ARMA stands for “Autoregressive Moving Average” and ARIMA stands for “Autoregressive Integrated Moving Average.” The only difference, then, is the “integrated” part. Integrated refers to the number of times needed to difference a series in order to achieve stationarity. The typical short-hand notation for ARMA is “ARMA(p,q)” where p is the AR order and q is the MA order. For ARIMA, the notation is “ARIMA(p,d,q)” where the added d is the order of integration, or number of differences.

Q18) What is exponential smoothing?

Exponential smoothing is a time series forecasting technique that is used to make predictions based on past observations of a time series. The method works by assigning exponentially decreasing weights to past observations, with the most recent observations receiving the greatest weight.

The basic idea behind exponential smoothing is to calculate a weighted average of past observations to generate a forecast for the next time period. The weights assigned to past observations decrease exponentially as the observations get older. This means that more recent observations have a greater impact on the forecast than older observations.

There are several different types of exponential smoothing methods, including:

Simple Exponential Smoothing / Single Exponential Smoothing: This method is used for time series data without trend or seasonality. It calculates the forecast for the next time period as a weighted average of the most recent observation and the previous forecast. The basic idea here is to introduce a term that can consider the possibility of the series exhibiting some trend. It needs a single parameter called alpha (a), also known as the smoothing factor. Alpha controls the rate at which the influence of past observations decreases exponentially. The parameter is often set to a value between 0 and 1.  

Holt’s Linear Exponential Smoothing / Double Exponential Smoothing: This method is used for time series data with a linear trend but no seasonality. In addition to the alpha parameter, Double exponential smoothing needs another smoothing factor called beta (b), which controls the decay of the influence of change in trend. The method supports trends that change in additive ways (smoothing with linear trend) and trends that change in multiplicative ways (smoothing with exponential trend). 

Holt-Winters Exponential Smoothing / Triple Exponential Smoothing: This method is used for time series data with both trend and seasonality. This technique applies exponential smoothing three times – level smoothing, trend smoothing, and seasonal smoothing. A new smoothing parameter called gamma (g) is added to control the influence of the seasonal component.  It calculates the forecast as a weighted average of the most recent observation, the previous forecast, the trend, and the seasonal component. Holt-Winters Exponential Smoothing has two categories depending on the nature of the seasonal component:

  • Holt-Winter’s Additive Method − for seasonality that is addictive.
  • Holt-Winter’s Multiplicative Method – for seasonality that is multiplicative.
